Despite second-half strikes from Jack Grealish and Erling Haaland, which seemed to put City on course for victory, their defensive vulnerabilities were once again exposed at the Parc des Princes.
A thrilling 11-minute spell saw four goals transform the match. Ousmane Dembele and Bradley Barcola brought PSG level, before Joao Neves completed the turnaround by nodding in a cross at the back post to give the hosts the lead.
Goncalo Ramos added a fourth in stoppage time, compounding City’s misery.
This latest collapse means City have now squandered 21 points from winning positions, leaving their qualification hopes hanging by a thread.
Victory against Club Brugge is now essential to avoid elimination.
The tournament format dictates that teams finishing ninth to 24th will advance to a two-legged play-off round in February, with the winners claiming the final eight spots in the last 16.
Teams ranked ninth to 16th will be seeded, earning a home second leg, while those finishing 17th to 24th will be unseeded, hosting the first leg.
